I used to have some lock within a reasonable amount of time, but it seems to have faded away, and as i've learned to lurch - the landings are generally unpleasant without getting the lock quick enough. The problem is that i can't pull the lever far back enough to get the lock.

I've adjusted the red spinny thing on the lever until it's maxed out, which gave me somewhat decent braking for a while, but now its terrible again. I've tried adjusting the brakes mount, by moving the caliper holding plate one sawtooth notch (as shown in the figure), to make the brake pads closer to the rim. But as soon as I move it one notch closer to the rim, on either side of the wheel, it comes too close and the wheel refuses to turn because the pad is squeezing it constantly.

I realize that the brake pad wearing would require me to adjust the brake, however i can see the slots in the pads, so it seems like there is enough on the pads.

The only thing i can think it possibly is, is the fact that there is some play in the lever, (if i dont have the red knob set to max) i can pull the lever back 1/4 of the way to the handlebar without either pad even moving. Is this normal or is this a sign I need to get them bled?

Have you thought about adding oil and bleeding them? Proper adjustment is a must, but back the red preload knob back out and do a fill and bleed.
